I have used this same method before successfully. change the group-file to AuthGroupFile None instead of pointing apache to read /dev/null.
Get the weekly newsletter! We're supposed to put the .htaccess (not the .htpasswd) in the directory that needs to be protected. Try asking for the ticket to be escalated. That said, have you checked that the path to .htpasswd is correct, and the file permissions are readable by Apache? (Just a note: there's no reason to put the password file into the same directory as .htaccess, or indeed any web-accessible location).
